Understanding Portfolio Heat
Why tracking combined risk across positions is critical
Portfolio heat measures your total risk exposure across all open positions. It answers the question: “If every stop loss hits, how much will I lose?”
Heat = Sum of all position risks
If you have 5 positions, each risking 2%, your heat is 10%.
Individual position sizing is important, but it's only half the story. Many traders blow up not from one bad trade, but from having too many correlated positions all go wrong at once.
0-6% - Safe Zone
Conservative risk level. Room to add positions. Suitable for most traders.
6-10% - Caution Zone
Elevated risk. Monitor closely. Consider if adding more positions is wise.
10%+ - Danger Zone
Excessive risk. A correlated market move could cause significant damage.
These guidelines assume uncorrelated positions. If your positions are in the same sector or react similarly to market moves, treat your actual heat as higher.
